TaskUs (TASK): AI Services Momentum Collides With Client Automation Headwinds and Margin Compression

TaskUs, Inc. (NASDAQ: TASK) reported fiscal third-quarter 2026 service revenue of $314.7 million on November 4, 2026, representing 5.4% year-over-year growth and exceeding the top end of management guidance by $12.7 million. While this marked the highest quarterly revenue in company history, the earnings trajectory diverged sharply from the top-line expansion, signaling structural margin compression that warrants investor scrutiny.

Operating Performance and Business Drivers

The company’s growth narrative centers on two primary drivers: accelerating demand in artificial intelligence services and stabilization within its Digital Customer Experience segment. AI Services revenue increased 27.7% year-over-year and surpassed $250 million on a trailing-12-month basis, driven by work supporting autonomous vehicles, robotics, and frontier AI model training. Digital Customer Experience grew 7.1% from Q3 2025, marking the third consecutive quarter of accelerating growth. Revenue excluding the company’s largest client increased nearly 20%, with clients ranked two through twenty generating 37% year-over-year growth in Q3.

This diversification narrative carries a critical caveat: the largest client’s share of total revenue contracted to 17% in Q3 from 27% a year earlier, reflecting automation-driven volume reductions at that customer rather than organic market share gains. Management characterized this as a near-term pressure expected to persist through several quarters of 2027. The composition of growth — heavily weighted toward lower-margin AI delivery services requiring onshore talent deployment — has become the primary driver of profitability deterioration despite record absolute revenue. Trust and Safety revenue declined 15.8% year-over-year, and management guided for a larger year-over-year decline in Q4 2026.

Revenue Mix, Margins, Balance Sheet, and Investor Implications

The divergence between revenue growth and earnings contraction is the core investment concern. Adjusted EBITDA declined 6.8% to $59.1 million, with the margin contracting 240 basis points to 18.8% from 21.2% in Q3 2025. Net income fell 16.4% to $26.2 million, compressing the net margin by 220 basis points to 8.3% from 10.5%. Diluted earnings per share declined 17.6% to $0.28 from $0.34, while adjusted EPS fell 19.0% to $0.34 from $0.42.

Cost of services increased faster than revenue expansion, indicating that the onshore-heavy delivery model required for AI work carries higher unit economics than legacy offshore operations. Operating income declined 3.8% to $36.5 million despite revenue growth, demonstrating that gross margin compression cascaded through to operating profitability.

The balance sheet reflects significant capital activity. Total debt reached approximately $486.2 million at the end of Q3 2026, up from $219.8 million at year-end 2025 — driven by $500 million in long-term debt proceeds, $248.2 million in repayments, and $332.8 million in dividend distributions. Management reported improving the net leverage ratio to 1.25 times. Cash generation deteriorated more sharply than earnings metrics: operating cash flow declined 43.5% to $30.7 million from $54.3 million in Q3 2025, while free cash flow fell 47.5% to $22.0 million from $42.0 million. The adjusted free cash flow conversion rate collapsed to 38.9% of adjusted EBITDA from 75.6% a year earlier.

Year-to-date results provide partial mitigation. Through the first nine months of 2026, operating cash flow increased 11.7% to $120.1 million and free cash flow rose 42.2% to $90.7 million, aided by lower capital expenditures of $29.4 million compared with $43.8 million in the prior-year period. TaskUs ended Q3 with $189.7 million in cash and $100.0 million available under its revolving credit facility, providing $289.7 million in total liquidity.

What Investors Should Watch Next

Management raised full-year 2026 revenue guidance to $1.249 billion to $1.251 billion, representing 5.6% growth at the midpoint, and raised adjusted free cash flow guidance to $115 million to $125 million for the third consecutive quarter. However, Q4 2026 revenue guidance of $319 million to $321 million implies only 2.3% growth at the midpoint, a significant deceleration from Q3’s 5.4% pace, with management explicitly citing ongoing largest-client automation pressure. Q4 adjusted EBITDA margin guidance of approximately 19.5% implies only a 70-basis-point sequential improvement.

Management expects AI Services growth to “meaningfully accelerate” in Q4 2026 and deliver strong 2027 performance, but the onshore delivery cost structure may prevent this growth from restoring margins without meaningful operational efficiency gains. Largest-client revenue pressure is expected to persist through several quarters of 2027.

Analyst sentiment reflects this tension. Goldman Sachs raised its price target to $8 from $7 but maintained a Sell rating, Wedbush lowered its target to $9 from $12 in August, and Baird maintained an Outperform rating at $12. Three developments warrant close monitoring: whether vendor consolidation at the largest client creates offsetting service expansion for TaskUs in 2027; whether the collapse in adjusted free cash flow conversion to 38.9% represents a cyclical trough that recovers in Q4 or signals a structural deterioration; and whether AI Services margin profiles expand as the segment scales. The full-year adjusted free cash flow guidance of $115 million to $125 million requires a substantial Q4 recovery, which investors should verify against actual results.
